From how I understand it. Its option 3, but with a minor cavet, different armors have different properties. What I mean by that is take a piercing weapon like Bows for example. Lets say your Plate armor has an armor rating of 8 and is strong vs piercing, then it will always roll an 8 vs piercing attacks, but against Blunt or Slashing attacks it will roll a value between 0-8. You should have built 2 or so Peasants at the very least during the first 20 turns. So this kinda your own fault. You are the one that left a city undefended, if you can't spare the 10 gildar and 2 materials to defend it then you got bigger problems then bandits. Not to mention you shoulda escored the Pioneer with at the very least 1 peasant if not 2. This is essentially 4x game 101 by the way. Its kinda just how these games are. Empire tech gets a 2nd caravan, kingdoms don't. Just like Kingdoms can research and build a building that generates 2 more mp. As far as I know (having not played empire much) there is no such building for them. There are other differences as well. The sides are different in a few ways.

You had to purposely force yourself not to game the game a lot of the times with it as well. Or have you forgotten that? I love all the legal eagles in this thread. Hey heres a good one for you. Look up things on Copyright laws on computer games. Those laws actually take precedence and protect the companies from having to refund you for your software since once you opened it you could have copied it then returned it to get your money back. I have a friend at work that got into the beta and apprently its a buggy crap fest in alot of ways. Well they got 3 weeks to finish polishing it up, but I think I will use those funds elsewhere and just keep waiting for our dear Star Wars: TOR to release next year.
