MoM wasn't balanced, Dominions 3 isn't balanced, and both games are better for it.

Funny, my past few games I've had the AI build several cities, including one particularly prolific Gilden which managed to grow to ten. And that's on the beginner setting.
Research adventure, pick the quest tech and follow that line through. Though be aware it will trigger more powerful monsters to wander the wastes.

They heal 1 hit point per turn outside, put them in a city and they'll heal a lot quicker.
World map difficulty dictates how frequently monsters spawn, how powerful they are and how aggressive they are about attacking civilisation. Faction difficulty is the AI difficulty setting.
Yeah, they add additional hitpoints to units in the city.

Yup, it could do with better reporting. Also a more consistent labelling of the spells and abilities which ignore defence. I believe hurl boulder explicitly states this, it also looks like the dragon's breath abilities do the same thing, but they refer to "true damage".
I've just completed my first game as Tarth with the master quest victory, and I'm about to hop in and try a Fallen game now. Can't get enough of it :P
I don't think the high defence is a problem. You can get ridiculously high attack values in the late game, and of course you also have various spells and abilities which ignore defence altogether (came in incredibly handy for that headless hermit on the master quest).

Personally, I think Stardock should just come clean. The pre-release version was a beta for the Day 0 patch, right? :P
Some units already resist certain forms of magical damage, and since hurl boulder now ignores defence it looks like it might be an attribute of specific spells or schools in future, which could be interesting.

The little tower icon in the corner of improvement cards is the city level needed. You can hover over the little town level bar in the bottom left when you select a city and the tooltip will not only tell you the current level, but how far it is from the next level and whether you're short of food or housing.
